What Makes Stock Prices Move Up and Down

To understand what makes stocks and shares price move you must first understand a few things about the current pricing of a stock. At any given time during regular trading hours a stock has 3 values associated with it. A bid, an ask, and a current price. The bid is the highest amount someone is currently willing to pay for a share of stock, while the ask is the lowest amount someone is currently willing to accept for a share of stock. Each number will usually be shown next to the number of shares the investor is offering or asking for. The price of a stock at any given time is simply the last price a share of that stock sold for. Usually the bid and the ask are relatively close to the current share price. The difference between the bid and the ask is called the spread and it is usually healthier for a stock to have a smaller spread. Now we will talk about what makes the price of stock change. If you have ever taken a beginners economics course you probably remember learning about supply and demand. The concept is quite simple. If there is a larger supply of a product than there is demand, the price will likely drop. If there is a greater demand and not enough supply to match, than the price will probably rise. This is also true with stocks and shares. As was explained in lesson 1, the stock market is a literal market where a product, namely ownership of a company, is bought and sold. This means it runs on similar economic principles. If there are a lot of investors trying to sell a stock, and a much smaller number of investors looking to buy that same stock, the price will of the stock will begin dropping. Let’s look closer at the reasoning behind the price drop by creating a mini-market with five people; John, Jessica, Jeremy, Janet, and Jimmy. We will pretend that all five of these investors own 100 shares of stock in Company A. One day they find out that Company A messed up on a new product and it will be delayed for a year. Four of them decide to sell their shares in the company and put them up for sale. Unfortunately, due to the news, there is only one investor that is interested in buying the stock for its current price. John sells his shares, but that leaves Jessica, Jeremy, and Janet, all with shares they still would like to sell. There is nobody willing to buy at the current price, but one investor has offered to buy at a price $1 lower than the current price. Jessica sells to the investor, and the current stock price adjusts to show a current worth that is $1 less than before. If Jeremy and Janet decide to sell as well, they may push the current price even lower as they seek to find investors to purchase their shares of stock. Sometimes when a company announces extremely bad news you can see the worth of a single share of stock drop more than 50% in a single day. What is the difference between book value and market value of shares on the stock market? This video explains the book value and market value concepts, and illustrates book value versus market value using the example of Apple Inc. The distinction between book value and market value of a stock is basically one of looking back versus looking forward. Book value, or accounting value, is based on a company’s historical financial results, looking back. You use a company’s latest balance sheet to come up with the book value of the equity, you look up the number of shares outstanding (which is usually mentioned in the earnings per share calculation in the income statement), and when you divide the two numbers you get the book value per share. Market value, or economic value, depends on the expectations of investors for the future of the company, looking forward. Do investors see sunshine and blue skies coming up, or clouds and thunderstorms? In order to form an opinion about a company’s future, it is wise to dive into its strategy, technology, and leadership. Do these give you confidence that the company is on the right track? Next step is to try to translate that assessment to numbers: based on the strategy, technology, and leadership, what do you see as the possible revenue, income, and cash flow for the company for the next 10 to 20 years? Last step is to review probability and variability: do you think the projected revenue, income and cash flow are pretty much a “done deal”, so the risk and volatility are low, or is there a wide range of both positive and negative scenarios, so the risk and volatility are high? Although volume won't help intelligent investors learn the intrinsic value of a company, it can be used as a tool to help predict market behavior. Many times investors can be fooled into believing that the market price of a stock is determined by all the shareholders. This idea is false. When we look at the volume of a company on an given day, we can quickly get a sense of how many traders are actually determine the price of a stock when we compare this number to the shares outstanding. This ratio, volume/shares outstanding, provides a good idea how many traders are moving away from the company and how many are coming into the company. When the company trades at a very low volume, we can generally say that the shareholder agree with the market price. Likewise, if the volume is very high, we can generally say that shareholders disagree with the market price. In the video, we demonstrated this principal with Wells Fargo (WFC). When we looked at the historical market price for WFC, we learned that on the day where the volume was the highest in ten years, the market price was at an all time low. This idea of shareholders disagreeing with the market price when volume is relatively high is an important point that stock traders can use to their advantage. Always remember, volume can mean that the stock is over priced or underpriced. The peak or valley is for you to discern.

Let's go over why the stock price is the least important factor when valuing a stock. The price of a stock is determined by how many shares the company wishes to have in the stock market. This means the price could be any number they want it to be. A lower priced stock can have the same value as a higher priced stock. Comparing Apple stock at a 1 trillion dollar market cap, to Google stock at a 800 billion market cap, we can see why the stock price doesn't matter. Apple stock is $220 while Google stock is $1000, 5 times as expensive, but Google is worth less overall. A cheaper $10 stock might only make 10% a year in profits, while a more expensive stock might make 100% a year in profits, the $100 stock would be worth a lot more even though it costs more per stock. Low priced stocks do tend to be higher risk companies which might explain why they double more often than higher priced companies, but this means they have more chances of losing money as well. It's better to own one share of a good company than a thousand shares of a bad company. Instead of looking at the price of stocks, look at their market cap. To value a stock we can look the price to earnings ratio to see how much they've earned in profits. The higher the profits, the more of a value the company. We also have to look at growth in the company, a company growing 50% a year would go up in price much faster than a company growing 20% a year. This is why companies like Nvidia stock might go up 1000% while Intel only went up 100%, even though Intel has a better valuation. As a beginner in the stock market, make sure to look at more numbers than the stock price.

The New York Stock Exchange (sometimes referred to as "the Big Board") provides a means for buyers and sellers to trade shares of stock in companies registered for public trading. The NYSE is open for trading Monday through Friday from 9:30 am -- 4:00 pm ET, with the exception of holidays declared by the Exchange in advance. The NYSE trades in a continuous auction format, where traders can execute stock transactions on behalf of investors. They will gather around the appropriate post where a specialist broker, who is employed by an NYSE member firm (that is, he/she is not an employee of the New York Stock Exchange), acts as an auctioneer in an open outcry auction market environment to bring buyers and sellers together and to manage the actual auction. They do on occasion (approximately 10% of the time) facilitate the trades by committing their own capital and as a matter of course disseminate information to the crowd that helps to bring buyers and sellers together. The auction process moved toward automation in 1995 through the use of wireless hand held computers (HHC). The system enabled traders to receive and execute orders electronically via wireless transmission. On September 25, 1995, NYSE member Michael Einersen, who designed and developed this system, executed 1000 shares of IBM through this HHC ending a 203 year process of paper transactions and ushering in an era of automated trading. As of January 24, 2007, all NYSE stocks can be traded via its electronic hybrid market (except for a small group of very high-priced stocks). Customers can now send orders for immediate electronic execution, or route orders to the floor for trade in the auction market. In the first three months of 2007, in excess of 82% of all order volume was delivered to the floor electronically.[23] NYSE works with US regulators like the SEC and CFTC to coordinate risk management measures in the electronic trading environment through the implementation of mechanisms like circuit breakers and liquidity replenishment points.[24] Until 2005, the right to directly trade shares on the exchange was conferred upon owners of the 1366 "seats". The term comes from the fact that up until the 1870s NYSE members sat in chairs to trade. In 1868, the number of seats was fixed at 533, and this number was increased several times over the years. In 1953, the number of seats was set at 1,366. These seats were a sought-after commodity as they conferred the ability to directly trade stock on the NYSE, and seat holders were commonly referred to as members of the NYSE. The Barnes family is the only known lineage to have five generations of NYSE members: Winthrop H. Barnes (admitted 1894), Richard W.P. Barnes (admitted 1926), Richard S. Barnes (admitted 1951), Robert H. Barnes (admitted 1972), Derek J. Barnes (admitted 2003). Seat prices varied widely over the years, generally falling during recessions and rising during economic expansions. The most expensive inflation-adjusted seat was sold in 1929 for $625,000, which, today, would be over six million dollars. In recent times, seats have sold for as high as $4 million in the late 1990s and as low as $1 million in 2001. In 2005, seat prices shot up to $3.25 million as the exchange entered into an agreement to merge with Archipelago and become a for-profit, publicly traded company. Seat owners received $500,000 in cash per seat and 77,000 shares of the newly formed corporation. The NYSE now sells one-year licenses to trade directly on the exchange. Licences for floor trading are available for $40,000 and a licence for bond trading is available for as little as $1,000 as of 2010.[25] Neither are resell-able, but may be transferable in during the change of ownership of a cooperation holding a trading licence. On February 15, 2011 NYSE and Deutsche Börse announced their merger to form a new company, as yet unnamed, wherein Deutsche Börse shareholders will have 60% ownership of the new entity, and NYSE Euronext shareholders will have 40%. On February 1, 2012, the European Commission blocked the merger of NYSE with Deutsche Börse, after commissioner Joaquin Almunia stated that the merger "would have led to a near-monopoly in European financial derivatives worldwide".[38] Instead, Deutsche Börse and NYSE will have to sell either their Eurex derivatives or LIFFE shares in order to not create a monopoly. On February 2, 2012, NYSE Euronext and Deutsche Börse agreed to scrap the merger.[39] In April 2011, IntercontinentalExchange (ICE), an American futures exchange, and NASDAQ OMX Group had together made an unsolicited proposal to buy NYSE Euronext for approximately US$11 billion, a deal in which NASDAQ would have taken control of the stock exchanges.[40] NYSE Euronext rejected this offer two times, but it was finally terminated after the United States Department of Justice indicated their intention to block the deal due to antitrust concerns. http://en.wikipedia.org/wiki/New_York_Stock_Exchange

They make an IPO (initial public offering i.e. float on the stock market), they've got money for the shares, they're doing business and making more money, they're getting paid as directors and managers - why would they even care about what happens in WallStreet or the City or wherever they're listed. Does it matter to a company if its stocks lose value? Why do companies care when their share price falls? 1) The directors often have shares or options (stock options]. The higher the share valuation the more money they're going to get. 2) Employee bonuses - employees often get bonuses paid in shares. 3) If you have other companies in the same sector as the company and their stock price is doing well but your company's stock price is suffering fingers are going to start being pointed at the directors/management. 4) Bad publicity which could affect operations. 5) Ability to borrow money and raise capital. 6) Buy out target - you don't really want to be bought out in a hostile manner.

Things like time horizon, risk tolerance and overall portfolio management strategy impact which order type to chose. The simplest type of order used is the market order. A market order is a order to buy or sell a stock at the current bid/ask price. Limit buy and sell orders are essentially target prices that allow you to buy low and sell high. A limit buy order is used to set the maximum price an investor is willing to pay for a stock. A limit sell order is used to set the minimum price an investor is willing to sell their stock at. Experienced traders that are looking to get their shares at specific prices, limits are used more often than not. A more advanced order is the stop sell order, which is used to sell a stock if the price drops. This is used to minimize a loss or lock in profits. The stop buy order (less common) is used to buy a stock if it climbs higher than its current market price. Now how does it really impact a completely different market which is the stock market? It’s a different market where you buy and sell shares. To figure this out we have got with us stock market expert Mohit Satyanand. Hi Mohit! MOHIT SATYANAND Hi Udayan! UDAYAN RAY Mohit, there’s a commodities market from “dal” to crude petroleum to gold and what not you have. Everything figures in the commodities market. More and more of us Indians are getting used to caring about it. How do the fortunes, upswing or downswing actually impact stock markets (international) stock markets in India, share prices, shares, and what is the link and what should an investor be looking at? Is it just noise or is there something important out there? MOHIT SATYANAND See, most of the time for a lay investor commodity prices is just noise. I think the exceptions are when you have dramatic spikes or dramatic falls. Now, dramatic falls matter a lot when you own shares in a commodity company. So, if for example,you own shares in a company that exports iron ore, the fortunes of that company are directly related to the price of its product. Its iron ore prices fall, the profitability of that company falls hugely because the cost of its labor is not falling, the cost of its electricity to run the machinery that extracts the ore is not falling, the cost of shipping the iron ore to overseas market is not falling etc. So for companies like that, dramatic drop in commodity prices, obviously play a critical role. And these companies can turn from huge super normal profits to massive losses within one financial year. UDAYAN RAY Sure. MOHIT SATYANAND So that’s clearly a caveat that you need to be looking at. Huge and sudden spikes in commodity prices impact the fortunes of those companies that consume those commodities as inputs. To take one example, supposing I run a company which manufactures snack foods, and a significant component of my cost is the plastic packaging in which the snack food is sold. Now plastic is a petrochemical and the price of petrochemicals is related to the price of oil i.e. crude oil. If the price of crude oil goes from $40 to a $140 in the course of a year or year and half, it suddenly changes the economics of my production. And I can’t alter price to the consumer so drastically, so rapidly. And so for a while I go through a huge margin compression. That means that my profitability suffers. And this would be true of the spike in commodity prices of any significant input into what I am manufacturing. So yes, we do need to look at commodity prices. But with the caveat or the exception of commodity prices I have a slightly different theory. I have a slightly different way of looking at it, which is that to go back to the example of snack foods. What really matters to me as an investor is whether this company whose shares I own has pricing power or not. Meaning, do the customers like its product enough so that in the medium term, meaning over a year or two, that the company can adjust its prices so as to preserve its margins? Most companies are able to do that. UDAYAN RAY Okay. MOHIT SATYANAND They are able to do that. So you have these temporary aberrations. So for example, if the price of–again to look at petroleum products because that’s our biggest import and that’s where we as a country are most vulnerable, it could take up their cost of plastic packaging and it could take up the cost of the input into paints for example. And it does mean that there is a margin compression for a paint company. But over a few quarters, it all rights itself. And what typically happens when you have these kinds of disruptions is that the weakest fall. So you may have a company which has in any case not been growing well in the paints sector and it drops out. In the medium term, the number of houses in India is only going up. The frequency with which we paint our houses is only going up. The average room size is probably going up. And therefore when this kind of disruption happens, the more successful company is going to grow. And these become opportunities. If you keep your cool and if you remember that in the medium term companies can bring their margins back to a healthy level, most commodity price spikes create an opportunity for entry. And I would much rather look at which are the companies that will be able to survive this disruption and get in and buy stocks of those companies at that point in time?

This was seen in the earlier half of December 2012 on the nifty hourly charts. Lets move on, when we use concepts of supply and demand over long periods of time you must realise that psychology exists on all timeframes, Except of course in tick-charts; wherever you have good volume, markets will always behave in the same way if your concept is technically sound. So let's see how you can become your own amateur financial analyst, determining whether your stock that you are stuck in or making a profit, might continue to move up or might continue to move down. Si the first thing we are going to learn is about a rally and a decline A rally and decline are seen on a per bar basis, meaning we look at one bar and then the next. Simply put a rally is an upmove A Decline is simply a down move They together form something more important, which we will discuss later lets look at a rally first, So this is one bar this isn't enough information, the next bar breaks the previous bars high and this continues to happen Now you will notice that every bar is breaking the previous bars high and its also having a higher low. This means the market is in rally mode. Also remember in a real market situation this may not happen consecutively but a general move up is still considered a rally. A decline is just the opposite, and I'm sure intuitively u have understood what I'm about to draw here. So the market falling down each consecutive bar breaking the previous bars low and making a lower low every bar So that's very simple, here is another rally, which makes a new high and here is another decline. so now that we have that, you can see that we have formed a wave structure, markets will always move in waves, markets will never plunge down or move up unless it's an erratic day or days. Over general long periods of time, markets will always move in waves and this is very healthy. So now that we have understood a rally and decline let's move on to swing highs and a swing low. Simply put the meeting point of a rally an upmove and the immediate decline; this tent, mountain or this peak is called a swing high. the opposite of this is a swing low, meaning the meeting point of a decline and the immediate rally is a swing low. Now trends are made up of swing highs and lows, people call these by different names but all technicals follow this because a swing high is a naturally place of resistance, it basically means that the markets rallied hit a supply point, either buying diminished of too much selling happened and we fell, now the longer time frame between a swing high is untouched the more important it becomes. At MarketScientist we follow trend following methods/systems, so awhat we discuss in this video and the next is extremely important, if you don't understand please rewind or you can ask questions by emailing us or writing it in the comments below. Here is a real example of a chart, this chart belongs to nifty and it is basically in downtrend, but what we have to look now is the swing highs and swing lows. I want you to take am moment and try to find the latest swing highs u can see here I'm helping you a bit and marking all of the swing highs on this chart. I've marked them with green circles. Next step is to identify swing lows, now before we proceed I want you to pause and take your time and look at the swing highs and know that you have understood this. We are basically looking for peaks (swing highs) and crests (swing lows). I'm marking the first the swing lows for you and I want you to mark the resting your head or write it down somewhere. The mathematical model of Brownian motion has several real-world applications. Stock market fluctuations are often cited, although Benoit Mandelbrot rejected its applicability to stock price movements in part because these are discontinuous. This is a momentum indicator used in technical analysis, which compares the stock's closing price to its price over the course of a particular time frame. During an upward trend in the market, a stock's share price will close near its high (highest price traded), and when in a downward-trending market, the security's price will close near the low (lowest price traded).
