Buying Cheap Options | Trading Data Science

The large moves we have seen recently in the markets may have some thinking about buying cheap options for the very limited risk and the unlimited reward. What's the catch? Dr. Data (Michael Rechenthin, Ph.D.) explains it all. A table of the results of buying OTM calls and puts at a cost of $0.05 and with 45 days to expiration (DTE) in SPY (S&P 500 ETF) over the last 10 years was displayed. The table included the percentage of profitable trades at expiration, and at anytime during the trade. The table showed that 42% of the calls and 32% of the puts were profitable at some point before expiration, but only 1.1% and 1.2% were profitable at expiration. A graphic was displayed of a SPY put bought on August 28th, 2008 (shortly before the financial crisis) that was eventually worth $1,255 at one point in time. It was noted that a $0.05 option is up over $100 at anytime before expiration in only 2% of all the occurrences tested. Some might think that they can beat the odds by waiting until the market experiences a large drop. Dr. Mike explained that it wouldn’t work because the large increase in implied volatility (IV) would result in a call being bought that was much farther OTM. He used two graphs to illustrate his point. Selling cheap options is also a bad bet. Selling premium may be a winning strategy, but the risk/reward ratio of selling cheap options is poor, and more importantly, the return on capital (ROC) is very poor. ======== tastytrade.com ======== Finally a financial network for traders, built by traders. Explaining Options Skew | Trading Data Science

Most option traders know that puts trade for more than calls – this is called “skew.” Dr. Data (Michael Rechenthin, PhD) is here to visualize this for a more thorough understanding and to introduce you to the Skew Index. Dr. Data began with the distribution curve of market moves – the market has had larger down moves than up moves. The result is that option puts (nearly always) trade more than calls. Our good Doctor followed that with a graph from January 20, 2016 after the S&P 500 had declined by 9% in just two weeks. It showed the SPY options with 30 days to expiration (DTE) charting the implied volatility (IV) versus the strikes distance from the closing price (with the closing price in the center). He explained the chart and its importance. The next chart from the same day is more like what one usually sees as prices replaced implied volatility on the y-axis. The skew is still apparent. Two other charts of the same setup as the last two were displayed next. The data was from a normal day from a couple of years ago. Here one could see the skew “smile”. The skew is still obvious but is nowhere near as pronounced as in the earlier pair of charts. The Skew Index was then explained. The Skew Index measures the slope of the implied volatility curve. It is used to judge the “perceived tail risk”, which is sometimes referred to as the ”Black Swan” risk. A higher slope means the market perceives a greater risk of a large move. Dr. Data put this into historical context, where one can find the number and explained that it is not a real time number but is from the previous day. Mike's final display was a table showing a column of Skew Index readings from a high 145 down to 120 in five point increments. This segment features a discussion of predictability versus randomness and includes some “relatively” easy math that demonstrates why some trading models are flawed. Dr. Data (Michael Rechenthin, PhD) guides us through the numbers and helps us makes sense of it all. All traders will learn something but those doing backtesting, or thinking about buying a backtested trading system, really need to watch this segment. See more Skinny on Options: Data Science: http://ow.ly/Sp9aU Take an individual and have him flip a coin ten times and the odds that they will be all heads (or all tails) is very small, about 0.1%. Now gather 1000 people in a room and have them all do the same and the odds that at least one person will be able to do it skyrockets to 65%. That's the example Dr. Data uses to introduce today's topic. Applying a trading strategy to historical data to see how well the strategy would have worked is known as a backtest. The danger is that a poorly constructed backtest can produce misleading and overly optimistic results. Dr. Data teaches us to recognize the difference. From a previous segment on September 9, 2015, the segment examined the stock picking “success” of some different firms. Dr. Data displayed two equations. The first showed the low probability of one firm getting 8 out of 10 picks right. The next showed the near certainty of at least one firm doing this when 100 firms are measured. Dr. Data's dissertation (yes Mike is a real PhD) was in this area. He took market stats from the S&P 500 going back 60 years with the goal of predicting on day in the future. Using Artificial Neural Networks and optimal weightings of over 200 different technical analysis indicators he was able to design an algorithm with over 93% accuracy when measured to the data. That though was the wrong way to do it. He then explained the correct method to use for backtesting and when done that way his results were quite different. Dr. Data explained the problem. Dr. Data (Michael Rechenthin, PhD) puts more context into why our philosophy is to manage winning strangles at fifty percent of maximum potential profit versus holding the position through expiration. We look at some familiar numbers in an unfamiliar way with the help of our own data scientist. See more options trading videos: http://ow.ly/QkQOW We believe, and our studies have shown, that when selling strangles it is better to take profits at 50% of the credit received and exit quickly (usually around 15 days) rather than to hold out until expiration (typically 30 days) and receive a larger profit. Some of our viewers question our numbers but those who watch this segment will not. Dr. Data provides the numbers tables charts and makes use of the five number summary method that he introduced to tastytraders in his segment on August 13th to explain things. He goes through the data to show the numbers of winners and losers and the average gains and losses. He points out the problem that our doubtful viewers have identified and how it seems that managing winners at 50% would lead to an overall losing strategy. Dr. Data then blows them out of the water and explains what they are not taking into account. The math may seem challenging at first glance but Dr. Data makes it easy. Today he unveils a very useful spreadsheet to share with all tastytraders. Mike said, “Data Science is about changing data into knowledge – making data actionable. I’ve previously explained the math around calculating a stock’s expected move based on its option prices. Today I’ll show my spreadsheet based on that segment.” “Calculating Stock Expected Moves” from April 29th, 2015. Mike provides us with and then walks through all the components of his spreadsheet. Michael Rechenthin, Ph.D. (Dr. Data) explained how all models rely on previously known data such as market prices. Last week in the segment on July 7, 2016, "Predicting (Extrapolating) the Future" Dr. Data explained the science based method of attempting to predict the future which is known as predictive modeling. Today’s segment is part 1 of a planned two part series. Mike uses his visual tools of Data Science to make the intimidating subject of regression algorithms and what information we can glean from them that is most important, easily understood. A list of information used in models to help them predict future price was displayed in a table. The types of information listed were, historical price data, sector the underlying is in, near a yearly high/low, historical historical Implied Volatility (IV), past month’s price range, news out, near earnings, and outside of the 1 Standard Deviation price range. Dr. Data then noted that most researchers start with regression algorithms. They try to predict prices in the future, while minimizing any errors. Using a series of graphs Mike contrasted two different models. One was much better at coming closer to the actual price. It’s error, the eventual actual price minus the predicted price was small. Dr. Data explained that the second model, in which the error level was much higher, was actually much better because it more accurately predicted direction. Mike demonstrated why direction is much more important. Predicting the magnitude of the move correctly is great but we can be way off on the magnitude and still make money as long as we get direction right. That’s the big problem with regression algorithms. He also explains how to get the most from Google Finance. Some of the most popular symbols for indexes for both sites are also provided. There is special information for pairs traders. The Federal Reserve Bank of St. Louis has a treasure hoard of data. The info on the web site, how to get there, how to search and some examples of key data searches are listed. A few of the higher interest market data points are provided. Dr. Data also explains how to use the site to get information from the CBOE. Calculating the Probabilities Around Stock Moves | Skinny on Options: Data Science

The Black-Scholes formula for pricing options assumes stocks will have a normal distribution (a graph provided an example of a normal distribution). Using that assumption we can calculate the probability that a stock will fall between two price points (or above or below a single price point) and different variations. How do we do that? Michael Rechenthin, Ph.D., the head of our research team, aka Dr. Data, joins the guys to use the tools of Data Science to explain things in a way that is easily understood. He also has a spreadsheet available in both Windows and Mac versions for download (see links at top) that will help calculate more complex probabilities. A graph of two separate methods to find out the probability that a stock will fall between Price X1 and Price X2 was displayed. Method 1 was the one found in most textbooks while method 2 “calculated the probability of things falling on the extremes” and is the way many traders think. Getting more complicated, Mike next explained how we would calculate the probability that stock A would fall below price 1 and that stock B would fall below price 2 which someone doing a Pairs Trade would find of interest. Should there be no correlation between the stocks it’s a simple multiplication problem. The chance for stock A is 72% and for B is 40%, so 0.72 multiplied by 0.40 is 0.288 which is rounded off to 29%. Given a perfect correlation between the two the calculation is simply to take the lower of the two probabilities (40%). Dr. Data wrapped things up by explaining how his spreadsheet works. The Windows version works easily with thinkorswim while the Mac version requires manual inputs. It can calculate the probability of both single options like a short Put or something more complex like a short Straddle or Strangle. Using Monte Carlo Simulations for Trading Simulation | Skinny on Options: Data Science

A way to determine the probability of success of a strategy or strategies in which the inputs are stochastic or have complex relationships is known as a “Monte Carlo” Simulation. It is powerful, but computationally expensive. Closed form solutions are less flexible, yet more efficient. We used this analysis tool to provide more proof of the soundness of the tastytrade philosophy. Michael Rechenthin, Ph.D. (Dr. Data) is here and will use his tools of Data Science to make it understandable. An example of simulating with a Monte Carlo Simulation would be to look at the trading account of “Carlos Monte”. Carlos begins with a $25,000 account. Carlos shorts option premium by selling 1 Standard Deviation (SD) Strangles each month. The Monte Carlo Simulation would tell us how much his account would be worth after a year has passed. There are four steps to our simulation. The first is to start with a distribution of results of selling 1 SD Strangles and holding to expiration. We then apply this to a simulated trader. We add the P/L to the starting account size. We then repeat this for 1000 different simulated traders. Finally, we analyze the results. A table displayed the data after 6 months, one year and two years for the percentage of profitable accounts, the average dollar amount per account the top 5% and the bottom 5%. The results were impressive and did not use tastytrade methods such as managing winners at 50% of max profit and rolling losing trades to take advantage of duration. Our studies indicate doing so would further improve the results.
