12/10/2018 Webcast: The 2019 economic and market outlook Vanguard Global Chief Economist Joe Davis shares what his team projects as a realistic return over the next decade for a balanced portfolio—meaning one comprising 60% equities and 40% fixed income investments—which at 4 to 4.5% is below historical averages. As he explains, the Vanguard Economic and Market Outlook for 2019 anticipates some variance in performance in U.S. versus non-U.S. markets, as well as fixed income vs. equities—underscoring the importance of periodic rebalancing and maintaining a diversified portfolio. This video discusses the difference between ROI and Residual Income. Both ROI and Residual Income are metrics frequently used to evaluate a division's profitability. However, ROI is expressed as a percentage whereas Residual Income is expressed as a unit of currency (e.g., dollars). This makes ROI more attractive because it is easier for managers to understand a percentage. However, ROI has a significant disadvantage relative to Residual Income. ROI may lead to suboptimal decisions if a divisional manager rejects a project that would increase the value of the overall firm but would decrease the division's ROI. For example, if the division's ROI is currently 32%, the divisional manager might reject a project that has an ROI of 27% because it would reduce the ROI of the division (even though it might benefit the company as a whole). The use of Residual Income does not lead to this problem; when divisional managers are evaluated based on Residual Income, they have an incentive to accept any projects that earn a return higher than the amount the division is being charged for its capital. Because of that, I want to create a series of videos that breaks down some of the most mystifying topics that plague our society. In a world where people’s finances are typically locked away and not-talked about, I believe opening up the gates of financial conversation will help everyone live a better and smarter life. In this first video, I want to explain the shockingly simple math behind early retirement - thanks to one of my biggest heroes, Mr Money Mustache. While the ability to retire may seem like a distant and unreachable goal for many, the premise comes down to one thing. You need to invest money so that it earns more money. This could be investing in stocks or bonds, real estate, or any other of investment vehicles. As soon as your investments earn enough money for you to live on each year, you are able to retire. Let’s break it down further to know when you can retire. The most important concept is knowing your savings rate, basically how much you make minus your expenses. If you spend 100% of your income, you will never retire… because you will never be able to invest any money that earns money for retirement. If you spend 0% of your income, you can retire right now… because somehow you are living without needing to make any more money. Between 0% and 100% are a number of savings rates that correlate with the years it will take to retire. For this, let’s assume your annual investment return is 5% (which is conservatively low) and your withdrawal rate is 4%… meaning you spend 4% of your net worth each year. For example, if you have a $1,000,000 net worth, and you live on $40,000. If your savings rate is 10%, you will be able to safely retire after 51.4 years. Safely, meaning you will never run out of money. If your savings rate is 25%, you can retire in 31.9 years. 50%, you can retire in 16.6 years. And if you can somehow save 75% of your income, you can retire in 7.1 years. Now getting to that savings rate might not be easy in our world of societal pressures, keeping up with the Joneses, and bad habits. But you can get closer by making smart decisions, avoiding debt, and living simply. The key take away is… Cutting your spending rate is way more powerful than increasing your income because no matter how much money you make, decreasing your spending will speed up the process. A note, The math behind early retirement works if you are working a minimum wage job or a 7-figure CEO salary. It’s all about the savings rate. So if you want to retire in 10 years, the math tells us that you need to save 66% of your income. Now there is a lot that I didn’t talk about - like how to invest, and how to cut expenses to get to a high savings rate. Those will come in a future video. It is associated with security and building wealth over time. The types of income investments are as follows: a. Bonds. These are generally regarded as among the safest income investments, as they are essentially a loan made with the promise of more being repaid than what is loaned. b. Dividend Stocks. These are stocks that pay out a portion of their earnings or cash flow to their investors on a recurring basis. c. Covered Calls. Individuals who own a stock can sell a call option -- the right, but not the obligation, to buy the stock they own -- as a way of generating income. If call option is not exercised -- meaning the buyer of the call option does not take the seller of the covered call up on the option of buying the stock -- then the seller of the covered call simply earns the income and does not part with the stock. Covered calls are a way to earn income from stock investments that are meant to be held for a long-time, or as a way to reduce downside risk in stocks. They are a bit more of an advanced strategy; see our section on Covered Calls for a complete introduction. d. Alternatives. These are investments that are not quite yet common in today's structured and highly regulated world, but offer opportunities nonetheless. Examples include renting property you own (perhaps via sites like AirBNB or GetAround) as well as making loans to individuals directly (via services like Prosper or LendingClub). It can also include unique investments, typically only available in small businesses or as private deals off exchanges, in which investors are paid on a per sale basis -- an arrangement known as a royalty agreement. 3. National or supranational government bonds are the baseline for income investing. They are regarded as risk-free, under the belief (rightly or wrongly) that national or supranational governments can always pay back bonds, as in the worst case scenario they can simply print money to pay back their debt. When evaluating income investments, comparisons to the rate of return on government bonds is thus common and useful to many. 4. Compounding is the key. Income investment takes time to really pay off, and thus patience is essential. Investors who focus on diligently investing in income-yielding assets, and then re-investing that income into more income-yielding assets, will experience a compounding effect that, in time, leads to great wealth. Thus, income strategies are also often associated with long-term wealth plans.

Used correctly, fixed income can add diversification and a steady source of income to any investor’s portfolio. But how do you choose the right fixed-income ETF? The key to choosing the right fixed-income ETF lies in what it actually holds. U.S. bonds or international bonds? Government securities or corporate debt? Bonds that come due in two years or 20 years? Each decision determines the level of risk you’re taking and the potential return. There are many types of risks to consider with bond investing. Let’s talk more about two in particular: Credit risk and Interest-rate risk. Determining the level of credit risk you want to assume is an important first step when choosing a fixed-income ETF. Do you want an ETF that only holds conservative bonds—like bonds issued by the U.S. Treasury? Or do you want one holding riskier corporate debt? The latter may pay you a higher interest rate, but if the company issuing the bond goes bankrupt, you’ll lose out. ETFs cover the full range of available credit. Look carefully at the credit quality composition of the ETFs underlying holdings, and don’t be lured in by promises of high yields unless you understand the risks. Bonds are funny. Intuitively, you would assume that higher interest rates are good for bondholders, as they can reinvest bond income at higher prevailing interest rates. But rising interest rates may be bad news, at least in the short term. Imagine that the government issues a 10-year bond paying an interest rate of 2%. But shortly thereafter, the U.S. Federal Reserve hikes interest rates. Now, if the government wants to issue a new 10-year bond, it has to pay 3% a year in interest. No one is going to pay the same amount for the 2% bond as the 3% bond; instead, the price of the 2% bond will have to fall to make its yield as attractive as the new, higher-yielding security. That’s how bonds work, like a seesaw: As yields rise, prices fall and vice versa. Another important measure to consider when looking at interest rate risk is duration which helps to approximate the degree of price sensitivity of a bond to changes in interest rates. The longer the duration, the more any change in interest rates will affect your investment. Conversely, the shorter the duration, the less any change in interest rates will affect your investment. Let’s review a few other considerations when looking at fixed income ETFs. First, expense ratios: Because your expected return in a bond ETF is lower than in most stock ETFs, expenses take on extra importance. Generally speaking, the lower the fees, the better. Second, tracking difference: It can be harder to run a bond index fund than an equity fund, so you may see significant variation between the fund’s performance and the index’s returns. Try to seek out funds with low levels of tracking difference, meaning they track their index well. Finally, some bonds can be illiquid. As a result, it’s extra important to look out for bond ETFs with good trading volumes and tight spreads. There are other factors to watch for too, but these are the basics. ETFs can be a great tool for accessing the bond space, but as with anything, it pays to know what you’re buying before you make the leap. This video features the investing philosophy of billionaire Stanley Druckenmiller. After listening to Stanley's approach to investing, five characteristics of his high-returns approach are discussed as they relate to all investors. Specific focus is then given to how this investing approach is fitting and necessary for those seeking to invest in natural resources. Stanley Druckenmiller: "My idea of risk control is a little non-conventional. I like putting all my eggs in one basket and then watching the basket very carefully…At most business schools they teach, I think, a lot of nonsense called risked-adjusted return and diversification. As a money manager, if you look at a normal portfolio most people will make 70-80% of their money that year on 2-3 ideas even though they will have 30-40 things in their portfolio. My concept was to put into those 2-3 ideas I have the most conviction in. I was also lucky to travel across asset classes so I traded commodities, currencies, bonds and equities. And it gave me the discipline if I didn’t have a good idea in equities, I was happy to have no equities or the same thing with bonds. So when you have a quiver with a bunch of arrows you can usually find something to put a lot of money into. The only other thing I’d say is that too many investors look at the present. The present is already in the price. You have to think out of the box and sort of visualize 18-24 months from now and what the world is going to be and what securities might trade at. What a company has been earning does not mean anything. What you have to look at is what people think it is going to earn and if you can see something (in) two years that is going to be entirely different than the conventional wisdom. That’s how you make money. My first boss used to say, “the obvious is obviously wrong.” If you invest in conventional wisdom you are going to lose your butt."
