About the video: You may have traveled a lot and wondered why you get more of one currency when you exchange it for another. If so, you have witnessed exchange rates in action, but do you know how they work? Watch the video to find out what exchange rates are, how to convert between them and the different systems which determine a currencies exchange rate. Historically the gold standard system had been used, which fixed currency to a select value of gold, held in a vault. The three main systems are the floating, managed and fixed exchange rate systems. The floating system has minimal government intervention, using supply and demand to determine the exchange rate. The managed exchange rate is allowed to be within a permitted band and a fixed exchange rate is usually pegged to a currency with the interest of being competitive in the international market. How many people endlessly scour airfare comparison and hotel booking sites looking for the best deal, then waste all that effort by paying huge fees to exchange money abroad. Once you leave the country, how you pay for things can impact the cost of your trip. What is the best option? Keep watching and we will explore all your currency conversion options while traveling in Europe. But first, don't forget to like, subscribe and comment. EXCHANGING CASH Avoid or minimize cash exchange. Fees can range from about 8% at banks to up to 15% at airport currency exchange booths. If you need to exchange cash, look for places that don't charge a commission. Hold onto your cash for emergencies. If you want cash before leaving the U.S., you may be able to order currency through your bank, or through a website. Rates in the U.S. are usually less favorable than abroad, though, so only get what you need for a day or two. Cash is best for: Emergencies. PRO: You'll almost always find someone who will exchange cash. CON: You will not get a great conversion rate. DEBIT AND ATM CARDS Use these at cash machines (ATM's) to withdraw local cash. Use bank ATM machines. Your rate will be as good as or better than a bank teller. Minimize ATM usage fees by withdrawing as much as you can each time you visit the ATM (and keep the extra cash in your money belt!). AVOID generic ATMs or foreign exchange machines, often found at airport arrival halls, which charge high fees and offer really bad exchange rates. Debit & ATM cards are best for: Getting cash in local currency. PRO: You get the great interbank exchange rate, and ATMs are widely available in cities throughout Europe. CON: Each withdrawal you make will be subject to various fees, so withdraw larger amounts less frequently than you would at home. Debit cards are usually not accepted for car rentals without additional cost and paperwork. PRO TIP: AVOID DYNAMIC CURRENCY CONVERSION. If a merchant asks you if you would like to make your transaction in your home currency instead of local currency, say NO. ALWAYS get your transaction in the local currency or you will pay a huge fee. CREDIT CARDS Credit cards are best for large purchases such as airline or train tickets, hotel bills and car rentals. Generally, paying by credit card gives you a better rate than withdrawing or exchanging cash...as long as you clear your balance each month. The interest you pay on that balance will add to your trip costs. Read your credit card agreement carefully; a foreign currency conversion fee of about 1% is standard. If you can, consider applying for a credit card that doesn't charge foreign currency fees before you travel. However, avoid using your credit card to withdraw cash from ATMs. This is a cash advance, and you will be charged fees and interest immediately. PRO: By using a credit card for most expenses, you can carry less cash. You can also dispute erroneous transactions. And, many credit cards offer points or rewards. CON: Many, if not most credit cards have hidden surcharges for foreign exchange transactions. Look for cards that are travel-friendly. PRO TIP: The Chase Mileage Explorer Card (for United frequent fliers) and the Chase Sapphire card have no international transaction fees. TRAVELER'S CHECKS AND MONEY CARDS While mostly obsolete, traveler's checks provide more security than cash because they can be replaced if lost or stolen. These days, Visa and Travelex offer travel cards that are prepaid like traveler's checks, but work like debit cards for purchases and ATM withdrawals. CON: The exchange rate for traveler's checks is not as favorable as the interbank rate you get when using a credit or debit card, and very few merchants accept them for purchase these days. You'll incur commissions, shipping charges and/or conversion fees to purchase AND cash the checks. The prepaid cards have plenty of fees, too--activations fees, reloading fees, ATM charges, and even inactivity fees. In most cases you're better off using your own debit card. A US brokerage firm, MF Global, is going bankrupt after a series of bad bets on Eurozone debt and the Euro. The company, run by a former US Senator and Governor of New Jersey, took Euro positions in order to buy sovereign debt of a number of the PIIGS (Portugal, Italy, Ireland, Greece, and Spain) group. These nations have large national debts and have required bailout by the wealthier members of the EU in order to avoid debt default. Greece has had an especially difficult time with requirements of austerity measures by creditors and resulting riots in the streets in protest. Foreign exchange rates on the Euro have fluctuated up and down as the leaders of the EU have struggled in coming up with a package to bail out Greece and the other nations. When there is news of a possible agreement the Euro, and stocks throughout the world, go up. When there is a hint that the bailout will not go through foreign currency exchange rates on the Euro fall along with stocks from Europe to North America to Asia. The Forex news tells us that the US brokerage firm, MF Global, purchased debt instruments from several of the PIIGS nations in what many considered to be a risky strategy. If the so called bets had paid off the company would have prospered greatly. Unfortunately for the company and its investors the Euro debt situation has not improved and the value of leveraged investments by MF Global has plummeted. An additional problem has also arisen as the company sought to sell itself to outside investors. It turns out, according to press reports, that the company comingled its investor funds with its own funds and now they are in trouble with regulators, to the tune of a several hundreds of millions of US dollars. MF Global will be number seven on a list of US companies that have declared bankruptcy. The bankruptcy will involve several billions in assets, dwarfing the issue of misallocation of funds. This situation highlights the risk of trading and investing when there are volatile foreign currency exchange rates as well a monstrous series of national debts in Europe. If the company had guessed right and the debt dilemma had rectified itself it would have made huge profits. However, it did not and now will seek bankruptcy protection in court. In dealing with volatile foreign currency exchange rates and allied issues of national debt smart traders typically hedge their bets. For example, options trading is popular in that it limits the risk of loss while still providing leverage when buying puts or calls on currency trades. In selling options, however, there is the potential for huge losses if foreign currency exchange rates move contrary to expectations. A trader who owns a currency can sell calls on it and only lose to the extent that the currency drops in price. A trader who trades on margin and sells calls can lose his investment capital and be subject to a margin call if there is a big change in foreign currency exchange rates. Thus the practice of selling calls and puts in foreign currency trading is typically limited to large institutional investors with very deep pockets. However, even the large investment houses can go down if their leveraged bets on foreign currency exchange rates and national debt go awry, as evidenced by the mess that MF Global finds itself in today. Let's look at some examples; EUR/USD - 1.32 - the currency on the left hand side is called the base currency. When trading a currency you are always trading one currency against another i.e. you trade them in pairs in relation to each other. For one EUR how many US Dollars do I get - and the answer to that is 1.32 USD/JPY - 102.5 For 1 USD you get back 102.5 Japanese Yen. GBP/USD - 1.58 For 1 Pound Sterling I get back 1.58 US $ EUR/USD 1.32 - 1.33 USD/JPY - 102.5 - 102.6 GBP/USD - 1.58 - 1.59 Let's say we go long GBP/USD - what we are doing is going long GBP, short USD i.e. buying Pound and selling Dollar. When we see a broker with a currency quote we will see two quotes say GBP/USD: 1.58 - 1.59. If we want to buy this we would need to buy at the ask of 1.59

But if you don't have the time or desire to do that, it also can be very risky. Step 2: Do your homework Do your homework. Research the financial strength of various nations so you'll have an informed opinion as to whether their currency will strengthen or weaken. Step 3: Open an account You can invest in foreign currency using a brokerage account, if you have one. If you have a PayPal account, hold funds in multiple currencies at no charge. Or find a bank that allows customers to keep foreign currency accounts. Tip Some banks offer FDIC-insured foreign currency accounts; this protects you up to a preset amount if a foreign bank goes bust, but doesn't cover losses caused by currency fluctuations. Step 4: Try a single play Consider buying a Certificate of Deposit in a foreign market with a better interest rate; then "sell it forward" -- you agree to sell the same amount of currency at a specific price on a future date. Known as a "single play," this protects you if the currency deflates during the duration of your CD. Step 5: Consider a double play Open a CD and gamble on a "double play," also known as an "open" or "naked" trade. If the foreign currency rises, you'll benefit both from the interest rate and the foreign currency being stronger than your own when you cash in. Just beware that you're also assuming the risk that the currency might deflate, which could wipe out the interest you made at cash-in time. Step 6: Wheel and deal Set up an online account on one of the Forex -- short for Foreign Exchange -- trading web sites. You'll be able to buy and sell foreign currencies anytime from Sunday at 5 p.m. eastern time to Friday at 5 p.m. eastern time, allowing you to cash in quickly on events that are likely to cause currency fluctuations. However, for less common currencies, many banks will not run books and therefore rates are not always quoted or easily available. In order to establish the appropriate rate of exchange, the cross-rate between the two currencies has to be calculated. This works by translating the first currency into a common currency (often the US Dollar) and then translating the common currency into the second currency. This then determines the cross-rate between the two currencies. All foreign exchange rates are quoted base currency/variable currency – in other words, an amount of the variable currency in exchange for one unit of the base currency. So for USD/CAD, the US Dollar is the base currency and the rate quoted will be the amount of Canadian Dollars for one US Dollar. In most cases, the base currency will be US dollars for both currencies and this will enable the cross-rate to be calculated quite easily. However, for some currencies, the FX market convention is that the US Dollar is the variable currency, such as in the trade GBP/USD when the pound becomes the base currency and the amount of dollars varies. Finally we must remember that for all foreign exchange trades, the dealer can quote two numbers – the first is the bid rate (the rate at which the trader will buy the currency), the second is the offer rate (the rate at which the trader will sell the currency). The dealer always wants more currency if selling units of the base currency than will be given away if currency is being provided for units of the base currency. The difference is the margin and is one of the sources of profit to the dealer. Calculating cross-rates where there is a common base currency quoted for both currencies Where there are two currencies Y and Z both of which are quoted against X, the two exchange rates are X/Y and X/Z and the cross-rates will be: Y / Z = X / Z X / Y and Z / Y = X / Y X / Z Example To calculate the cross-rate between the Canadian Dollar (CAD) and the South African Rand (ZAR), using the US Dollar as the common currency. Let us assume that the Canadian Dollar and Rand are quoted as: USD / CAD = 1.58850 1.58880 USD / ZAR = 11.0500 11.1250 The first number is the rate at which the bank sells the currency being quoted against the US dollar and the second is the rate at which the bank buys the currency being quoted against the US dollar. So the cross rates can be calculated as: CAD / ZAR = USD / ZAR USD / CAD ZAR / CAD = USD / CAD USD / ZAR For CAD/ZAR – to buy a variable amount of ZAR per 1 CAD: Bid = 11.05000 1.58880 = 6.955 - the bank buys CAD and sells ZAR Offer = 11.12500 1.58850 = 7.003 - the bank sells CAD and buys ZAR So CAD/ZAR = 6.955 / 7.003 For ZAR/CAD – to buy a variable amount of CAD per 1 ZAR: Bid = 1.58850 11.12500 = 0.1428 - the bank buys ZAR and sells CAD Offer = 1.58880 11.05000 = 0.1438 - the bank sells ZAR and buys CAD So ZAR/CAD = 0.1428 / 0.1438 As you might expect these rates are the reciprocal of the CAD/ZAR rates. Calculating cross-rates where the common currency is the base currency in one pair and the variable currency in the other Once again there are two currencies Y and Z both of which are quoted against X, but the exchange rates are Y/X and X/Z, not X/Y and X/Z so the cross-rates are: Y / Z = Y / X x X / Z And Z / Y = 1 Y / X x X / Z Example To calculate the cross-rate between Sterling (GBP) and the Mexican Peso (MXN), using the US Dollar (USD) as the common currency. Let us assume that rates are quoted as follows: GBP / USD = 1.43130 / 1.43160 USD / MXN = 9.02000 / 9.03000 GBP / MXN = GBP / USD x USD / MXN MXN / GBP = 1 GBP / USD x USD / MXN For GBP/MXN – to buy a variable amount of MXN per 1 GBP: Bid = 1.43130 x 9.02000 = 12.91 - the bank buys GBP and sells MXN Offer = 1.43160 x 9.03000 = 12.93 - the bank sells GBP and buys MXN So GBP/MXN = 12.91 / 12.93 For MXN/GBP – to buy a variable amount of GBP per 1 MXN: Bid = 1 1.43160 x 9.03000 = 0.07735 - the bank buys MXN and sells GBP Offer = 1 1.43130 x 9.02000 = 0.07746 - the bank sells MXN and buys GBP So MXN/GBP = 0.07735 / 0.07746 #CrossCurrencyCalculation, #Forex, #InternationalFinance, #CrossRates
