Berkshire Hathaway CEO Warren Buffett has argued against borrowing money to invest in stocks. So-called margin debt rose to a record in January. But that's exactly what investors are doing in record numbers. Margin-debt balances — loans individual investors take from their brokers to beef up their portfolios and maximize returns — rose to a record $665.72 billion in January, according to data from the Financial Industry Regulatory Authority. Their warning proved prescient when the stock market plunged by more than 10% earlier in February. If you simply traded on margin, bought an ETF that tracks the S&P 500 you would have paid around 8% a year on your investment capital. So, should you borrow money in order to invest in stocks? How about other investments like your home? How to Borrow in Order to Invest Canadian Business discusses borrowing to invest. It’s often said that fortunes are built with other people’s money. Like many business clichés, there’s a lot of truth to that maxim. There’s nary an empire around that didn’t get started with borrowed money. Individual investors can take the same approach. Borrowing money to invest, also known as margin or leveraged investing, is an increasingly common strategy in Canada. The appeal is that borrowing allows you to buy more securities than you’d otherwise be able to, magnifying your returns. The downside is just as obvious. If your investment goes south, not only could you lose your principal, but you’ll end up owing more money on top of that. How does investing on margin work? Investopedia discusses buying on margin. Buying on margin is borrowing money from a broker to purchase stock. You can think of it as a loan from your brokerage. Margin trading allows you to buy more stock than you'd be able to normally. To trade on margin, you need a margin account. This is different from a regular cash account, in which you trade using the money in the account. By law, your broker is required to obtain your signature to open a margin account. The margin account may be part of your standard account opening agreement or may be a completely separate agreement. An initial investment of at least $2,000 is required for a margin account, though some brokerages require more. This deposit is known as the minimum margin. So, should you borrow money in order to invest? The best time to get into the market is when it is going up and the worst time is just before it corrects, crashes or simply heads down. If you are going to borrow money to invest you need a clear plan of action. Successful investors use the concept of intrinsic stock value to determine if a stock is likely to be a winner or not. An investor investigates a stock to determine if it is likely to generate returns over the years and if its price reflects that promise. When a stock is underpriced compared to its intrinsic value the investor buys the stock. In this case it might be wise to borrow money in order to invest. However, the wise approach is to sell stocks after a run up in order to reduce or pay off the margin. Thus the remaining stock generates dividends and appreciation without causing you to pay interest on the outstanding margin. How to invest your money wisely? The first answer to that is about how NOT to invest like a fool. And in the lesson, I want to tell you a story of a family I knew who lost all their invested money in the stockmarket during the 2008-2009 market crash, due to this 1 foolish move. In 2009, at the height of the global economic recession, stock market plunged 40%+. The husband were invested in stock market using margin. So he has this margin call which means because his share holdings drop, he needs to repay the money he borrowed from stockbrokers, because his stocks holdings isn't enough of a collateral needed for the amount borrowed from the stockbrokers. Now this is about how to invest wisely but before that, you need to this as a reminder NOT to invest foolishly, ...and borrowing money to invest in stockmarket is the #1 way that could kill you. Warren Buffett said it well: "You really don't need leverage in this world much. If you're smart, you're going to make a lot of money without borrowing," he said. "I've never borrowed a significant amount of money in my life. Never. Never will. I've got no interest in it." Overnight, their lifestyle and social circle vanished. Side note: Don't laugh because if it could happened to the first son of Genting's founder, Lim Goh Tong, where he died a bankrupt due to 200 mil debt owed to stock brokers, then it could happen to you. To really know how to invest your money wisely, you must also understand that loss is often a bigger motivator than gain. For example, psychology studies have shown, the pain experienced by losing 10% of investment is 2x compared to gaining 10%. So when people lose their future, their plans, their dreams, it can be crippling. Yes, there are others who are in much worse financial situations than the family I mentioned. But that’s not the point. The point is -the pain of losing your entire social circle and lifestyle overnight is incredibly devastating Because I've seen so many people who are only focused on upgrading their knowledge how to invest money esp in stock market, but never on how to avoid doing foolish things in the stock market. Borrowing money to buy stocks aka margin trading is the #1 foolish thing you can ever do. There’s a dark side to money that a lot of people don’t talk about. It’s one thing to focus on the money gained from investment But sometimes in life, things go wrong. So far this week we have been talking about real estate-based investing. Today I want to share with you how borrowing money to invest in the stock market works. Borrowing money to invest or “on margin" Borrowing money to invest happens all the time. When you do so through a trading platform it is called “on margin”. For example, if you have a trading account with TD Ameritrade or any of the other online trading platforms they will allow you to borrow money to buy stocks with. Lenders will also consider allowing the borrowing of money to invest. However, when a traditional lender does so they discount the value of those stocks heavily. Cut in half Let’s look at an example of how a lender, not a stock account, might lend you money. For this example we will assume that you have $100k in stocks in your trading account. Most lenders will provide you about $50k against that value in your stock account. That means that they are cutting the value of your account in half. Why is that? Well, lenders know that the stock market can be extremely violative and they hedge their own bets by limiting the loan amount they will give you in anticipation that the value could drop quickly. I would say that is a lot of hedging, considering the last time the market dropped 50% was….well, it is extremely uncommon. Another limitation the lenders use to protect their own position is by often only using the best of stocks as collateral. Here they may only count the value you carry in “blue chips” or well-established companies like Apple, Google, etc. So, if your $100k stock trading account is made up of $20k in penny stocks then the lender is likely to only consider lending against the other $80k. Using the 50% loan-to-value average you are know looking about only being able to get a $40k loan versus the original $50k in our example. On this Financially Focused clip, banker Mark Anderson helps you to decide if you should borrow money to buy stocks. Often times investors may choose to borrow money to buy stocks. This act of using margin to make investments is called Leverage. The use of leverage allows you to access a larger amount of money to make investment decisions. By being able to take larger positions in your portfolio it may allow you to make an even larger dollar return on your investment.  Equally with leverage may also lose a large proportion of your assets as you would need to repay the borrowed money used to buy the stocks. Because you continue to have interest payments on the borrowed funds to pay you should ensure that you are able to sustain the repayment of the loan interest for a protracted period as you may need to hold a stock position for a prolonged time while waiting for the stocks to recover into profitability.  So in making the in the investment decision, it makes sense to borrow to buy stocks only if you have sufficient certainty that the stock will make you a return over and above the interest rate needed to pay on the loan. If you believe the stock might be too risky then maybe leverage might not be for you. So be wise in making those decisions and run the numbers.

Good debt is when you take leverage to invest it and the investment return is higher than the cost of debt. Bad debt is when the purchase depreciates in value and creates no income. The current interest rates are at historical lows so it might be wise to use low rate financing and think about the opportunity to take equity out of your home or a personal loan to leverage your investments at the right time. I also discuss why one should never use margin, trade currencies on debt, be very aware of the risks and always keep the focus on the interest rate. Given how central banks print money it is wise to go into debt to acquire real estate as it will be easy to pay it off over the long term. It is better to invest than to pay off a loan

They are also cheaper than credit card debt or personal loans. But you need to keep in mind a few things when you go for loans against shares. We will get into to them but in just a little while. Here are some important things to know when taking a loan against shares. • It is offered both in the form of term loan or an overdraft • Loan amount could range from Rs 50,000 to Rs 20 lakh • Loans are offered only against a pre-approved list of shares by the bank Each bank has a different list. Typically the list contains top 500 to 700 shares • Loan amount would not be more than 50% of the value of the shares at the prevailing market price • The loan is available only against shares which are in the demat form • Lien would be marked electronically which will prevent you from selling the shares unless lien is removed on loan repayment • The interest rate on such a loan is typically higher than auto loans but and less than personal loans We hope you found this useful. What is buying on margin? Learn more at: https://www.wallstreetsurvivor.com Opening a margin account allows you to trade on borrowed money. You have to open up a margin account when shorting stocks because you’re borrowing the stock rather than purchasing it. In order to maintain a margin account, you must have collateral to assure the broker that he’ll get his money back. Collateral is something (in this case money) that the borrower gives the lender as protection in case he fails to pay back what he owes. Initial margin: You must keep a minimum amount of your own money in the margin account when you sell the borrowed stock. The usual requirement is 150% of the value of the short sale. Maintenance margin: This is where the risk comes in. You must also maintain a minimum amount of money in the account depending on the current value of the stock you shorted As the price goes up, the maintenance margin requirement goes up, and you’ll need to add more and more money to your account. This is known as a margin call. How to start investing when you're a beginner and only have small amounts of money, a.k.a. you're "broke as a joke" was me many years ago. I had barely little money to my name in my early 20's because I was blowing it on junk I didn't need. Thankfully, I started an internship with a local investment firm and I started to learn a thing or two about investing. This led to me making my first investment into a mutual fund which opened the door for so many things. That's why I'm a HUGE advocate for people to start investing even if you don't have a lot of money to get started. I started with only $25 per month into mutual funds.
